Abstract

The growing importance of the integration and interaction of international finance mechanisms, such as capital flows (FDI, portfolio investments), international lending (by International Financial Institutions), in the global economic system has both provided an avenue for growth opportunities and poses a risk to global economic stability, given that some developing countries might be vulnerable. This paper examines the effect of international finance on the global economic system and tries to measure how financial integration, instability of capital flows, and intervention of international institutions influence the growth of GDP, inflation and stability of currencies. Using a mix methodology, quantitative analysis employs panel data from fifty countries between 2000 and 2025, the data includes net capital inflow, foreign exchange reserves, interest rate differentials and stability index. Panel data analysis, using fixed-effect regression, Vector Autoregression, were applied to estimate the causality effect and to determine the influence of the financial flow on the global stability, and to qualitatively assess the influence of international institutions such as the IMF and the World Bank on crisis resolution and support. This study found that volatile capital flows are statistically significantly related to the macroeconomic volatilities, as a sudden change in portfolio investment led to 0.63 additional volatility of GDP in emerging economies relative to developed economies (p <0.01). IMF interventions led to a 1.7-year decrease in the duration of crises, and the success of structural adjustment programs led to medium-term economic stability. It concludes that international finance works both ways; its destabilizing or stabilizing nature hinges on country-specific factors, institutions, and regulations. The study offers insight into the nature of international finance and how they influence the stability of the global economy and offer guidance for policymakers.
